# Kratos Defense: priced on sales, expensive on earnings

## Verdict: HOLD at $47.04 (watchlist for new money)

Watchlist for new money. The shares trade 4% above the Base value. Revenue growth and the balance sheet are excellent, but earnings and cash flow have not caught up, and the two valuation methods disagree sharply. A 40% margin of safety is required, which puts the buy zone at $27.03 or below.

Kratos is one of the most interesting defense growth stories in the market: hypersonic systems, cheap drones, cruise missile engines and space ground systems, with revenue up 30% and $1.4 billion of cash. On sales multiples, the stock looks fair. On earnings, it is expensive, because margins are thin and stock compensation is large. The truth sits in between, and at $47.04 the price already captures it.

At $47.04 on September 24, 2026, the shares trade 4.4% above my triangulated Base value of $45.04. The Bear value of $36.84 is 21.7% below the price, and the required margin of safety of 40% puts the maximum buy price at $27.03. For existing holders this is a hold. For new money it is a watchlist name.

## What Kratos is

Kratos builds hardware for the Pentagon's push toward affordable, mass-produced systems. Its Government Solutions segment covers hypersonic and rocket systems, turbine engines, microwave electronics, space and satellite ground systems and C5ISR. Its Unmanned Systems segment includes the Valkyrie combat drone and target drones. About 69% of revenue comes from the U.S. federal government, 20% from foreign customers and 11% from commercial ones. Hypersonics alone is tracking about $400 million of revenue in 2026, with management expecting $700 million or more in 2027.

The business is scaling fast through production investment and acquisitions, including Orbit ($352.7 million in cash) and Nomad. That adds goodwill and integration work, but diversification across many programs limits single-program risk.

Kratos raised 2026 revenue guidance to $1.75 to $1.81 billion, with adjusted EBITDA of $173 to $176 million. It also guides to capex of $125 to $135 million and free cash flow use of $85 to $105 million, as it invests $250 to $275 million in production capacity this year. Revenue was about $1.35 billion in 2025, and 2027 consensus is about $2.19 billion.

## Why adjusted EBITDA overstates the cash

Adjusted EBITDA of about $175 million in 2026 is not shareholder cash. It excludes stock compensation, which ran at $16.3 million in Q2 alone, about $60 million a year at that pace, and free cash flow is negative because of heavy capacity investment. The adjusted EBITDA margin is about 9.8% in 2026, with management targeting about 100 basis points of improvement into 2027. That is a respectable defense margin, but not the kind that usually supports a premium sales multiple.

## Cash, debt and shares

Cash was $1.438 billion and conventional long-term debt zero. Finance leases are treated as debt-like, and expected cash use is deducted, so adjusted net cash is about $1.20 billion in the Base case. Shares rose from 168.9 million at the end of 2025 to about 187.7 million by July 31, 2026, mainly because Kratos sold 16.4 million shares at $84 in March, raising about $1.35 billion. That dilution funded cash, acquisitions and capacity, so it is not automatically destructive, but it raises the bar for per-share returns. Forward shares are set at 190 million.

The primary Base value is **$52.42**. Note what it implies: an enterprise value of $8.76 billion is about 37 times 2027 adjusted EBITDA. A 4x sales multiple is typical for defense companies with EBITDA margins near 20%, roughly double Kratos's.

## Secondary valuation: EBITDA after stock compensation

2027 revenue of $2.19 billion at a 10.8% adjusted EBITDA margin gives about $236.5 million. Deducting about $60 million of stock compensation leaves hard EBITDA of about $176.5 million. At a premium defense-growth multiple of 25x, plus $1.20 billion of net cash, that gives $5.61 billion of equity, or **$29.54** per share. Without the stock compensation deduction, the same inputs give $37.44.

## Historical cross-check

Kratos traded mostly at 2x to 3.5x EV to sales in 2022 to 2024, before expanding sharply in 2025 and 2026 to about 4.8x trailing sales today. A normalized historical reference gives about **$49.00**, with low weight.

The primary and secondary methods diverge by about 56%, far above the framework's 30% threshold. The flag is raised, confidence is lowered and the margin of safety rises. The divergence is itself the most important finding: sales say fair value, earnings say expensive. The secondary and historical methods exist only for the Base case, so the Bear and Bull values come from the primary method alone.

## What is the market already pricing in?

At $47.04, market value is about $8.83 billion and enterprise value about $7.39 billion: about 4.2x the 2026 revenue guidance midpoint, 31x 2027 adjusted EBITDA and 42x after stock compensation. At 4x sales, the price implies 2027 revenue of about $1.93 billion. The market assumes sustained high-teens to 20%-plus growth, conversion of the backlog, rising margins, eventually positive free cash flow and continued wins in hypersonics, engines, drones and space.

## How the buy price is set

Confidence B starts at a 30% margin of safety. Five points are added for dependence on margin execution and five for the valuation divergence, for 40%. The strong balance sheet offsets further penalties. A 40% discount to the $45.04 Base gives a **maximum buy price of $27.03**.

Kratos pays no meaningful dividend.

## Reasons to own KTOS

- **Strategic exposure.** Direct participation in hypersonics, missiles, drones, propulsion and space, the areas where defense budgets are shifting.
- **Visible demand.** $2.084 billion of backlog, $1.572 billion of it funded, a 1.3x twelve-month book-to-bill and a $15 billion pipeline.
- **A fortress balance sheet.** About $1.44 billion of cash and no conventional long-term debt.
- **Operating leverage.** Heavy capacity investment now could produce much higher margins once revenue scales.
- **Execution.** Q2 beat the company's own estimates and guidance was raised.

## What could go wrong?

- **Valuation.** The price assumes substantial growth and margin expansion. On earnings, it is already demanding.
- **Cash conversion.** 2026 free cash flow is negative despite rising adjusted EBITDA. Failing to turn backlog into margins and cash is the main thesis breaker.
- **Stock compensation.** At about $60 million a year, it absorbs a large share of adjusted EBITDA.
- **Execution and supply chain.** Scaling needs labor, components, facilities and working capital.
- **Capital allocation.** Acquisitions and equity issuance must earn returns above the cost of capital per share.

## Management execution

Q2 beat the company's own revenue and EBITDA ranges, guidance was raised, book-to-bill reached 1.3x over twelve months, capital was raised at $84 per share, and management openly discloses the investment-driven pressure on cash flow. The main test is converting backlog and capacity into higher 2027 margins and positive free cash flow. Management credibility scores **15/20**, good.

## The three most important thesis breakers

1. Book-to-bill sustained below 1.0x.
2. Margins that fail to expand despite revenue growth.

## Adversarial review

The first draft's primary valuation and sensitivity table reconciled exactly. Three things were corrected. First, its weighted Base was stated as $50.21, but its own weights and values give $50.43. Second, its secondary value of $47.50 could not be reproduced from its stated inputs: about $2.2 billion of revenue at an 11% EBITDA margin and a low to mid-20s multiple gives about $34 to $37, and reaching $47.50 needs about 33x EBITDA. Third, the EBITDA it used adds back stock compensation, which ran at about $60 million a year in Q2. The rebuilt secondary value is $29.54. The Base moved from $50.21 to $45.04, the maximum buy price from $32.64 to $27.03, and the Bear and Bull, which had not been derived from the primary method, from $36.50 and $69.00 to $36.84 and $69.74. The draft's twelve-month price-touch probabilities were dropped as not part of the framework. The verdict is unchanged.

The strongest counter-argument is that hypersonics, affordable mass, unmanned combat aircraft and propulsion could sustain more than 20% growth for years, justifying a much higher multiple. The Bull case captures a 5x forward sales regime. The Base does not capitalize unproven long-duration growth before positive free cash flow appears.

Even the most generous tests leave the Base within about 10% of the price and the buy price far below it. The publication gate status is PASS\_WITH\_WARNING.

## Final verdict: hold at $47.04, watchlist for new money

Kratos has an excellent growth and backlog profile and exceptional liquidity, but the price already discounts substantial success in hypersonics, propulsion, drones and space, before that success shows up in margins and cash.

For an existing holder, the strategic position and balance sheet support holding. New money waits for $27.03 or below with the thesis intact, or for proof that margins and free cash flow are scaling with revenue.

The main thesis breaker is a failure to convert backlog and heavy capacity investment into sustained margin expansion and eventually positive free cash flow.
