# Zscaler: $779 million of free cash flow, $822 million of stock pay

Do not add. Zscaler is a high-quality security platform, but the shares trade about 31% above the Base value once stock compensation is treated as a real cost. The two valuation methods diverge sharply, so a 40% margin of safety is required and the buy zone starts at $98.58.

Zscaler is one of the leaders in Zero Trust security: companies route their users' and applications' traffic through its cloud instead of through firewalls. The business is excellent, with 25% growth, 80% gross margins and huge contracted revenue. But in fiscal 2026 it paid its employees $822 million in stock, more than the $779 million of free cash flow it reported. For shareholders, that changes the math.

At $214.64 on September 24, 2026, the shares trade 30.6% above my triangulated Base value of $164.30, a downside of 23.5% to Base. Even the Bear value of $148.40 is below the price, and only the Bull value of $243.49 is above it. The required margin of safety of 40% puts the maximum buy price at $98.58. For existing holders this is a hold. New money should not add at this price.

## What Zscaler is

Zscaler runs a global cloud that inspects and secures traffic between users, devices, applications and the internet. Customers subscribe, so revenue is recurring and highly visible. The platform is expanding from user security into workloads, branches, data security, AI security and security operations. The acquisition of Red Canary added $141 million of annual recurring revenue in fiscal 2026; without it, ARR growth was about 20% rather than the reported 25%.

In fiscal 2026, revenue and ARR both grew 25%, ARR reached $3.771 billion, remaining performance obligations rose 27% to $7.365 billion and customers above $1 million of ARR rose 18% to 785. GAAP operating loss was $133.3 million; non-GAAP operating income was $767.1 million. Fiscal 2027 guidance calls for revenue of $3.908 to $3.938 billion, about 17% growth, ARR of $4.396 to $4.426 billion and a free cash flow margin of 23.0% to 23.5%.

Fiscal 2026 free cash flow was $779.1 million, a 23% margin. Stock compensation was $821.9 million, about 24.5% of revenue. Free cash flow after stock compensation was therefore about **-$43 million**, or roughly -1% of revenue. That does not mean the business lacks value. It means investors cannot count the full headline free cash flow while ignoring the equity transferred to employees, which is why the framework's hard metric for software companies is free cash flow after stock compensation.

## Cash, debt and shares

Cash and short-term investments were $3.474 billion against $1.725 billion of convertible notes due 2028, which have capped calls to limit dilution, so net cash is about **$1.75 billion**. Shares outstanding were 163.1 million on August 27, 2026, but fiscal 2027 guidance assumes about 173 million fully diluted shares, which the valuation uses. At $214.64, market value is about $35.0 billion and enterprise value about $33.2 billion.

## Primary valuation: forward EV to revenue

After $1.75 billion of net cash and 173 million shares, the primary Base value is **$187.10**. The Base assumes growth continues near the guided 17%, not an acceleration. The 6.7x multiple is well below Zscaler's historical premium because growth is slowing and stock compensation is high.

## Secondary valuation: free cash flow after stock compensation

Because today's free cash flow after stock compensation is near zero, this method values a more mature year. Revenue grows 15% a year to about $5.97 billion in fiscal 2030. The headline free cash flow margin rises to 27% and stock compensation falls to 13% of revenue, about half today's level, leaving a hard free cash flow margin of 14%, or about $835 million. At 30x, plus net cash, and divided by 173 million shares, that gives about $155 per share in fiscal 2030, or **$116.42** today discounted at 10% a year. These are estimates, and fairly generous ones: they assume stock compensation halves as a share of revenue.

## Historical cross-check

Zscaler trades at about 10.6x trailing EV to sales and about 41x headline price to free cash flow, against an estimated five-year average near 14.9x sales. That average came with much faster growth and is not automatically fair today. A growth-normalized historical reference gives about **$200**, with low weight.

The primary and secondary methods diverge by about 47%, far above the framework's 30% threshold. The flag is raised, confidence is lowered and the margin of safety rises. The divergence is the core finding: on revenue, Zscaler looks roughly fairly priced; on cash left for shareholders after stock pay, it looks expensive. The secondary and historical methods exist only for the Base case, so the Bear and Bull values come from the primary method alone.

## What is the market already pricing in?

Enterprise value of about $33.2 billion is about 8.5x fiscal 2027 revenue guidance. The price requires high-teens ARR and revenue growth, about 80% gross margins, further operating leverage, a free cash flow margin of 23% or more, successful AI, data and security operations products and, above all, stock compensation that grows much more slowly than revenue. If growth falls toward the low teens without better owner earnings, the multiple is hard to defend.

**Bear:** growth slows to about 11% and the multiple compresses; recurring revenue and net cash limit the damage. **Base:** growth near the guided 17% and gradually better owner earnings. **Bull:** AI security and new products reaccelerate growth above 20% and the market keeps paying a premium.

The probability-weighted value is **$180.12**, 16.1% below the price.

## How the buy price is set

Confidence B starts at a 30% margin of safety. Five points are added for stock compensation and dilution and five for the valuation divergence, for 40%. A 40% discount to the $164.30 Base gives a **maximum buy price of $98.58**.

## Reasons to own ZS

- **Zero Trust leadership.** A leading position with real switching costs for large enterprises.
- **Visibility.** $3.771 billion of ARR and $7.365 billion of contracted future revenue.
- **Quality growth.** Revenue and ARR both grew 25% in fiscal 2026, with about 80% gross margins.
- **A wider market.** AI security, data security, security operations, workload and branch products expand what Zscaler can sell.
- **Net cash.** About $3.5 billion of cash and short-term investments.

## What could go wrong?

- **Stock compensation.** Fiscal 2026 stock pay exceeded headline free cash flow. If it keeps growing with revenue, per-share value creation stalls. This is the main thesis breaker.
- **Slowing growth.** Guidance points to about 17% in fiscal 2027, and part of recent ARR growth came from an acquisition.
- **Valuation.** About 8.5x forward revenue requires premium execution.
- **Competition.** Palo Alto Networks, CrowdStrike, Cloudflare, Microsoft and others compete for consolidating security budgets.
- **Execution.** New products and AI must offset maturing seat-based growth; a new chief revenue officer starts on October 1, 2026.

## Management execution

Revenue and ARR grew 25%, Q4 non-GAAP operating margin reached 24%, contracted revenue grew 27% and large customers grew 18%. The main caveat is persistently high stock compensation and reliance on non-GAAP profitability. Management credibility scores **16/20**, good.

## The three most important thesis breakers

1. ARR and revenue growth below the mid-teens.
2. Stock compensation staying above free cash flow without offsetting per-share growth.
3. Free cash flow margin falling below 20%.

## Adversarial review

The first draft had the right diagnosis, that stock compensation consumes all of the headline free cash flow, but its valuation did not follow through. Four corrections were made. Its primary values were rounded up: at its own inputs, the Base is $194.07, not $196, and the Bull $263.14, not $266, and several sensitivity cells were $1 to $2 too high. Its Base revenue of $4.75 billion implied 21% growth in fiscal 2028, an acceleration, while the text described slowing growth; it now assumes 16.5%, close to guidance. Its secondary value of $190 was labeled dilution-aware but had no stated inputs, and it was barely below the primary value, although the draft itself showed free cash flow after stock compensation near zero. It was rebuilt transparently at $116.42. Finally, the draft's twelve-month price-touch probabilities were dropped as not part of the framework. The Base moved from $195 to $164.30, the maximum buy price from $126.75 to $98.58 and the Bull from $265 to $243.49. The verdict remains hold, now with a clear instruction not to add.

The strongest counter-argument is that Zscaler combines about 20% organic ARR growth, 80% gross margins, a 23% free cash flow margin and strong contracted revenue, and that the market has long paid premium multiples for exactly that. The answer is that shareholders own the business after the stock paid to employees, and on that measure the price already assumes stock compensation falls sharply.

Only by reverting to the draft's opaque secondary value does the Base approach $190, and even then it stays below the price. The publication gate status is PASS\_WITH\_WARNING: owner earnings normalization, and above all the future path of stock compensation, remain the main uncertainty.

Zscaler is a high-quality recurring revenue security platform, but stock compensation currently consumes all of its headline free cash flow, and the price assumes that changes.

For an existing holder, business quality supports holding, though a position well above Base value deserves a sizing review. New money waits for $98.58 or below, or for clear evidence that stock compensation is falling relative to free cash flow.

The main thesis breaker is failure to maintain high-teens recurring growth while stock compensation stays near or above headline free cash flow.
